The experienced centre-back is bottom of the pecking order under new boss Vitor Pereira and almost made a deadline day move to Leicester, with Conor Coady coming in the other direction in a potential swap deal.
That move did not materialise and Dawson failed to secure a transfer elsewhere, with talks now under way to cancel his deal early, which currently has six months left to run.
He has also been left out of Wolves' registered squad and if his contract is brought to an end early, he will not be able to join an English team as a free agent, but could move abroad.
“I gave the information in advance to the club that if we bring in another centre-back, I will not have space for Craig in the squad," Pereira said.
“This is something that I I spoke with the club (about) for a long time.
"I had a conversation with the player and I respect the player a lot, and I respect his career, but his profile is not the profile that I'm looking to build the team around.
